Quick question on disc brakes

I'm not sure if this is a problem or how it's intented to be.

I've set-up my shimano deore disc brake using the red spacer etc.

When I install it onto the disc the disc and brake pads rub slightly (as in theres no clearence between pads and rotor) although it can still run.

I've tried resetting the pistons and have the same problem. I can always slide the red spacer back in.

So for what I can see I have on my hands either:
1) New brake pads so a little bit of resistance is to be expected
2) How its meant to work
3) Its broken
4) I've done something wrong on installation.

(brake is shimano deore m535)
 
Try the following: wiggle the pistons back in with a plastic tyre lever or (carefully) flat-bladed screwdriver, then with the pads in, put the disc back between the pads (i.e. put the wheel on) but with a little thin bit of plastic either side of the disk, or just one side if it won't fit both. The plastic of the bubble-pack that the pads come in usually works. Then pump the brake lever a good few times. Then take the plastic back out and spin the wheel.


Also be aware that when there is debris or water abound almost all disk brakes will make a grinding noise.
